The Myth of high success rate in trading
When traders are talking about statistics, you might hear someone saying: "My success rate is a killer! I'm achieving over 85% wins."
What that means in reality is that this trader is winning 8.5 out of 10 trades. Sounds amazing, isn't it? If this is the only measure you have at your disposal it might sound like he is printing money.
Truth however is, that success rate also known as win rate, on its own doesn't mean much. Why?
Let's consider two examples. In the first scenarios we will discuss a trader with success rate of 40% and in the second one, we will talk about a trader with success rate of about 90%.
How you can make money with 40% success rate?
Having a success rate of 40% means you win every 4 trades out of 10. The thing is though, how much exactly do you win, when you are winning and how much do you lose, when you are losing?
This is why win rate on its own doesn't mean much. Imagine that you are winning 5 dollars every time you win and losing 1 dollar on every trade you lose. Where does that leave you after 10 trades?
Winners: 4 trades * $5 = +$20 profit.
Losers: 6 trades * $1 = -$6 loss.
Net = +14 profit.
How can you lose money with 90% success rate?
Now let's see the next example where you win 9 out of 10 trades BUT you are are winning much smaller amounts per trade, compared to the losses that you take.
Winners: 9 trades * $1 = +$9 profit
Losers: 1 trade * $10 = -$10 loss
Net = -1 loss.
What is the conclusion here?
1. The win rate on its own is not a significant factors that determines profitability.
2. Risk reward ratio is extremely important to your success (risk reward ratio is basically how much are you willing to risk on each trade and what is your potential profit).
